Also make sure you are exporting a .PNG with transparency on from Photoshop. Double check the compression is "Lossless (PNG/GIF)" of the file in the Flash library properties.
there is also DisplayObject.mouseChildren property which turns on and off mouse events for children inside the DisplayObject.
